4 Trends in Foreign Investment in US Commercial Real Estate

Foreign capital is flowing back into the U.S. commercial real estate market in a huge way, establishing new trends in almost every sector of the CRE market. From the uptick in investors looking to purchase hotels to the increased interest in revamping shopping malls, the growth in foreign capital in the U.S. commercial real estate market is growing rapidly.

Let’s take a look at four trends in foreign investment in U.S. commercial real estate.

New Markets Are Turning Up the Heat

Foreign investors are now looking outside of the core markets such as New York and Los Angeles. They are becoming much more active in alternative markets like Washington D.C., Dallas, Denver and Seattle. This is a result of too much capital chasing too few investment opportunities. Whether it is a core market or a secondary market, we are seeing a growing trend of foreign capital taking a longer-term view toward their investment decisions.

Technology is Driving Investment

Foreign investors seem to be very keen on placing their investment dollars in cities that attract technology companies and jobs, such as Seattle and Austin. Cities like Seattle, which has an astounding increasing technology workforce, are becoming extremely attractive to foreign investors because the technology jobs are there, but the price tag is fractions in comparison to places like the Bay Area.

Energy and Interest Rate Unknowns

Foreign investors are looking at the reduced oil and gas prices as only short-term woes, presenting a great opportunity to buy in markets like Houston. This seems to be a risk many investors are willing to take.  However, if the oil and gas prices remain this way in the long term, there will be implications for the commercial real estate markets directly affected by oil and gas. Interest rates have a bearing on cap rates and commercial real estate values, although there has been too much emphasis placed on them for the near term.

Even if the Federal Reserve were to raise rates again, the healthy gap between cap rates and interest rates will ensure that commercial real estate values aren’t affected in the near term.

The trend is upward and onward – especially since the U.S. fundamentals are incredibly strong. 2017 Could be a Breakout Year for Alternative Investments: Here’s Why

2017 has been an exciting year for alternative investing. Last year, there was a major increase in investors looking for higher returns in other markets because of the unstable fiscal environment and political question marks with the election.

However, markets are now collectively looking to new alternative investment opportunities in 2017. PwC is projecting that investor allocation to alternative will increase by 10% per year for the next five years, reaching $13 trillion in volume by 2020. Let’s take a look at why 2017 could be a breakout year for alternative investments.

Opportunity for More Growth in Money Invested in Private Equity Funds

The mean allocation of alternative investments is less than 5% of overall assets, according to Cerulli & Associates. Depending on the industry source, the general guidance is that the perfect allocation should be between 15%-25%, signifying the opportunity for more growth.

Private Equity Funds have grown dramatically over the past few years and assets have grown from $30 billion to $4 trillion between 1995 and 2015. This growth is expected to continue, since 64% of limited partners plan to increase their allocation to Private Equity funds, which is an increase from the 26% we saw just five years ago.

The Need for More Diversification

After years of increasing volatility within public entities and the shrinking yield on bonds, investors are considering alternative asset classes. Affluent investors are looking for more diversification and they expect advisors to point them beyond just stocks and bonds. Wealthy and knowledgeable investors are looking for protection from market rollercoasters and need more diversification and alternatives.

Demographic Changes

As investors grow older, they need more stability and protection from downturns. Baby boomers and retirees are still reeling from the global financial crisis of 2008 and many have taken to bonds and face low yields and real risks to principal interest in the event that rates increase. Investors of this age are aware of the need for assets in their portfolio that are not correlated with interest rates and the health of the stock market.

Going Public Takes Time

There are an ample amount of billion-dollar companies that are still private, mainly because going public is expensive and takes time for a new business and requires them to go through many regulatory obstacles.  Alternative investment vehicles can offer the opportunity to invest in these companies while they’re still private.

3 Alternative Investments all HNW Individuals Should Have on Their Radar

High Net Worth Investors acquired approximately $3.2 billion in real estate in the first half of 2016 and have shifted focus from a capital preservation to an income producing play.  

It’s likely that as an HNW individual, at least part of your net worth is tied up in investments. Your portfolio probably contains a mix of traditional investment vehicles like stocks and bonds. Increasingly though, HNW individuals are turning to alternative investments in an effort to achieve non-correlated returns and enhance yield.

Here are 3 alternative investments that should be on your radar.

#1: Venture Capital

Successful startups that may return high multiples rely heavily on venture capital. Likewise, institutions, private corporations, and R&D often depend on private equity funds to help bring in steady capital. Venture capital funds can allow investors access to investment in new or expanding businesses that are believed to have long term growth potential.

#2: Private Equity Real Estate

Equity investments in real estate properties or development projects that are outside of the purview of the public markets. These types of investments require long term consideration but have the ability to potentially provide high levels of income and price appreciation.

#3: Private and Real Estate Mezzanine Debt

Another option gaining steam for HNWI is mezzanine debt. Investors actually own equity in a large property investment (like an industrial building or corporate office) where a lien secures the debt as a loan. Lien holders receive an income stream that is collateralized by the property or pool of properties; in other words, “real, tangible assets”.

3 Reasons RIAs Can Benefit from Partnering with Trusted Advisors

Have any of your clients ever asked you about private equity investments? Did you have the information that they needed? If not, you are not unlike the majority of RIAs. According to one survey, 10% or fewer clients with an RIA are invested in a PE fund even though 70% of those clients have expressed interest in them.

A little over a 30% of RIAs ever offer their clients private equity funds. That is just one reason you could benefit from partnering with a trusted advisor. Here are 3 more.

#1: Access to Deals and New Opportunities

Traditional PE funds have rules that dissuade investors looking for liquid vehicles. For one, once invested in a private equity fund, your client is often unable to liquidate those assets until a lock up period, which can last from four years up to 13 years, has expired.

Another problem for RIAs is the requirements for investing. Most private equity funds will require an investment of at least $5 million. Individual investors are often locked out of opportunities at this level.

Currently, there are new investment vehicles that are eliminating these hurdles for individual investors. With help from a trusted advisor, you could offer your clients access to deals and new opportunities that many RIAs may not know about.

#2: Experienced Knowledge of Non-traditional Investments

Your clients may be expressing an interest in private equity funds but are they aware of the risks associated with these types of investments? Are you knowledgeable enough about it to give them the advice they need? Less than half (only 40%) of the RIAs surveyed felt comfortable with their knowledge of PE funds.

#3: Comprehensive View of Investment Strategies

Finally, when advising your clients about alternative investments, it helps to have a clear and comprehensive picture of their investment strategy. How will those alternative investments fit in with their current portfolio? What are the potential consequences of new investment vehicles?

In 2015, the Chinese government moved to limit purchases made in foreign currencies to just $50,000. It is one of the chief reasons for the surge in Chinese investment in American real estate over the last several years – an approximately $200 billion surge to be exact.

Why are so many Chinese investors buying up American real estate despite their government’s attempts to curb those investments? Here are 5 things we believe are attracting these investors to U.S. real estate.

#1: A Possible Safe Place to House Their Money

We believe there is a housing bubble brewing in China and that because of that, authorities are curtailing investors’ ability to buy real estate outside of the mainland. At the same time, the U.S. lifted overseas investment caps to $1 billion, up from $100 million in 2014.

On top of that, for Chinese investors willing to create jobs, the U.S. EB-5 Visa program is incentivizing bigger and bigger real estate investments. Nearly three-quarters of all EB-5 visa-holders in the U.S. are now Chinese.

According to one survey, it is the American legal system that makes real estate investment here so attractive. In the entire world, the U.S. ranks the highest for real estate investors. By last summer, Chinese investors had already committed to $13 billion in U.S. real estate endeavors.

#2: Opportunity to Send Their Kids to the World’s Best Universities

America is home to three-fourths of the world’s top universities. For that reason alone, many wealthy Chinese parents seek to give their children a head start in life by investing in a second home in the U.S. so that their kids can establish residency to attend college. That includes more than 80% of the wealthiest individuals in China.

Evidence of this can be seen in the broadening scope of Chinese real estate investments. Historically investors from China have largely concentrated their efforts on the coasts in NY and in CA. Now, there are Chinese investors looking for real estate opportunities in less traditional areas for Chinese investment like the Midwest and Southwest.

#3: An Opportunity for More High Quality Real Estate Available than in Mainland China

China has a bigger problem than the proposed housing bubble. The problem is space. For the many wealthy citizens of China there is flatly no room for real estate investment. New construction is very limited and we believe the quality of real estate there does not compare to American real estate. Even standard features like central air is harder to find in China.

#4: Many Culturally Friendly Places throughout the U.S.

In 2013 Chinese immigration surpassed Mexican immigration to the U.S. Even in New York where Russian real estate investors have led all foreign investments, Chinese investors now outnumber all others.

New York, like California is culturally friendly due to its large population of Chinese immigrants. In fact, outside of China, only NYC has a higher concentration of Chinese residents. High net worth individuals from China by far make up the majority of that influx.

#5: A Viable Path to Citizenship

The EB-5 visa can be used as a green card for investors. One reason why we believe so many Chinese investors love American real estate is because it is a viable path to citizenship, especially for HNWI.

3 Ways Real Estate Makes Sense as an Alternative Investment

Traditional investment vehicles can be volatile. With a good strategy you could win big. That same strategy, by no fault of your own, could end up costing you. One way that real estate makes sense as an alternative investment is in its stability. Here are 3 other ways that mixing real estate into your portfolio as an alternative investment makes sense.

#1: A More Diverse Portfolio Can Mean Better Returns

Typical alternative investments like precious metals, natural resources, and art for example, can be sound additions to a diverse portfolio. Real estate can make even more sense because of the potential returns.

New investors think purchasing property when thinking of real estate as an investment. The problem with buying property to invest in is that you have to pay to maintain and operate that property. Real estate investments such as funds and private equity real estate investments do not carry these same responsibilities.   

By investing indirectly, you gain the potential to reap the rewards without the work.

Real estate markets can be volatile, as the early part of this decade showed. But compared to stocks and bonds, real estate investments are rarely subject to massive swings in value.     • “The hedge fund industry is starting to realize it may have to respond to investors’ growing interest in liquid alternative strategies.”
    • “It’s sort of a double-edged sword for hedge funds. They believe they have a superior structure because there are no trading restrictions and they can attract higher levels of talent because their fees are higher. But they are responding to more resistance because investors are less likely than in prior years to go into hedge funds.”
    • Indeed, hedge funds are “taking a lot of heat over fees” and their recent inability to deliver uncorrelated returns, Sica says. Hedge funds may have to wait for an ugly market before they can prove their mettle again, but until then, many must “endure the lack of assets from performance chasers,” he says.
    • Others may simply try to play on both sides of the market, however. Indeed, a number of hedge fund firms have responded to the growth of liquid alts funds by developing their own products, or through sub-advisory relationships. While some of them have garnered big assets, hedge funds may run the risk of cannibalizing their private fund strategies, Sica says.
    • “I don’t think it’s a good move for them. But they may not have a choice. They’re not attracting dollars, they’ve had massive redemptions and people don’t want to pay as much. They are fighting for their survival.”
